Context Engineering: The Most Important AI PM Skill You're Not Talking About

Beyond Prompt Engineering
In 2024, prompt engineering was the hot skill — crafting the perfect instruction to get the best output from an LLM. In 2026, the conversation has shifted. The model's instruction matters, but what matters more is the context the model has access to when it processes that instruction.
Think about it this way: even the best-worded prompt produces a bad answer if the model doesn't have the right information. A perfectly engineered prompt asking “What's the status of Project Alpha?” is useless if the model has no access to Project Alpha's data. But a mediocre prompt with access to the right project management data, recent status updates, and team context will produce a useful answer.
Context engineering is about designing the information environment that surrounds every AI interaction. It's the difference between an AI feature that feels like it understands your business and one that gives generic, disconnected responses.
The Context Stack
Every AI request processes multiple layers of context simultaneously. Understanding this stack helps you design better AI features:
System Context
Foundational instruction — who the AI is, what it does, what rules it follows. Set once, included with every request.
Retrieved Context
Information pulled from external sources at request time — documents, APIs, search results. This is the RAG layer.
Conversation Context
History of the current interaction — what the user said, what the AI responded, what tools were called.
User Context
Persistent info about the user — preferences, role, history. Enables personalization without repeating.
World Context
Real-time environment info — current date, time zone, user location, system status. Keeps AI grounded in reality.
The PM's job is deciding what goes in each layer, how much to include, and how to manage the trade-offs between comprehensiveness and cost — more context means more tokens, which means higher cost and latency.
The Four Core Principles
Relevance Over Volume
The instinct is to give the model as much context as possible. LLMs have a well-documented tendency to get confused by irrelevant context — the "lost in the middle" problem. Invest in retrieval quality, not quantity. When using RAG, retrieve 3–5 highly relevant documents rather than 20 moderately relevant ones. Use reranking models to ensure the most relevant content appears first.
Structure Matters
How you structure context is as important as what you include. Put the most important context first — the model attends most strongly to the beginning and end of the context window. Use clear delimiters (XML tags, headers, dividers) to separate context types. Label your context: "CUSTOMER PROFILE:", "RELEVANT DOCUMENTATION:", "PREVIOUS CONVERSATION:" helps the model use the right information for the right purpose.
Freshness and Accuracy
Stale context produces stale answers. Use real-time retrieval for information that changes frequently (customer account status). Scheduled updates for information that changes periodically (product docs re-indexed daily). Include timestamps in retrieved context so the model can assess recency and caveat appropriately.
User Context Is a Competitive Moat
The AI features that feel most intelligent know their users. When your AI remembers that a user is a senior PM at a fintech company, it can tailor responses — using industry-relevant examples, adjusting technical depth, referencing relevant context without being asked. A competitor's AI starts every interaction from zero. Yours starts with context — and that compounds with every interaction.

- ›An agent that queries a DB as needed is more flexible than one with a massive context dump
Conversational Features
- ›Implement conversation summarization for long interactions

Measuring Context Quality
Track these metrics to know if your context engineering is working:
Retrieval Relevance
What % of retrieved documents are actually relevant to the query? Sample and evaluate regularly.
Context Utilization
Is the model using the context you provide? If sending 10 docs but answers only reference 2, you're wasting tokens.
Answer Grounding
What % of the model's claims are supported by the provided context? Higher grounding = less hallucination.
User Satisfaction by Context Type
Do users rate responses higher when certain context types are included? This tells you which investments have most impact.
